Does Sacred Ash, item got from capturing ho oh which supposedly revives all fainted members of the team, work in link battles? If so, why nobody uses it? Is it just plainly too cheap, doesn't work in link battles or actually it is useless?

Maybe because of its rarity. There's only ONE in the game so people simply can't afford using it in a battle. Or maybe for fair play.

It would be more powerful than Mewtwo if it worked in a link battle. Why doesn't Lugia come with an item anyway?

Its an item, meaning you'll have to select it from your inventory to use it... like a potion

Sacred Ash is like Potions, not Berries - it's not a hold-use item. If it were, it'd say (HOLD).

Is that one in the game the one on Ho-oh? It doesn't always appear...luckily, I got it on both versions when I caught it. ^_^

Simple answer: you dupe it. Same for evo stones, Master Balls, etc....
